More rate hikes needed as economy picks up pace, says Carney

The Bank of England has signalled that interest rates are to rise sooner than previously thought as it upgraded forecasts for United Kingdom growth.

The pound surged on the announcement and was up 0.8 per cent to nearly $1.4 on Thursday afternoon after declining amid the sell off frenzy of the past week across equity markets around the world.

Just before 6pm, however, it had fallen slightly to $1.39.

Aneeka Gupta, associate director - equity & commodities strategist at ETF Securities, said: "While the Bank of England kept rates unchanged today, the language was more hawkish".

LONDON - The Bank of England left interest rates unchanged at 0.5% at the first meeting of its Monetary Policy Committee (MPC) in 2018, it was announced on Thursday.

Market predictions are that the first of these may come as early as May.

In a letter to finance minister Philip Hammond explaining why the inflation rate had deviated from target, Mr Carney wrote "the prospect of a greater degree of excess demand" had "further diminished the trade-off" that policy makers could accept. It thinks GDP will increase by about 1.75% a year between 2018 and 2020 - modest by historic standards.

Nearly all of this improvement has been ascribed to the health of the global economy, which is growing faster than originally thought.

Adding to this he said that the governor chose not to discuss financial stability in detail despite the global financial market rout.

"UK net trade is benefiting from robust global demand and the past depreciation of sterling", it added. Ultimately, the economy is still very much at the mercy of Brexit, so the Bank won't be in a rush to act if the data doesn't support it.

Indeed, the committee's minutes show clearly that Brexit remains its most pressing worry.

However, the possibility of earlier rises than initially anticipated was raised by governor Mark Carney. There will be ups and downs in financial markets.

That means that forecasts are liable to change in light of what Carney has called the "twists and turns" of the Brexit process.

In recent years, the Bank has lowered its estimate of how low it believes the unemployment rate can go before inflationary pressures start to build through employers needing to offer higher wages to attract and retain staff.

Inflation, as measured by the consumer prices index (CPI), rose to 3.1% in November, which is well above the Bank's 2% target. The policy highlighted risks to inflation trajectory due to stronger oil prices, lingering effects of pay commission and higher input costs. These are roughly half the rates seen before the global financial crisis.

The global economy is firing on all cylinders and is expected this year to grow at a pace not seen since before the 2008 financial crisis and this is expected to lift United Kingdom economic growth.

Although policy is widely expected to stay on hold, the MPC is likely to set the tone for a year in which markets expect at least one, and possibly two, interest rate increases.

Monetary policymakers unanimously voted to hold the base rate at 0.5% in February but used the latest inflation report and update to warn the next hike will come earlier than thought past year, if the economy continues on its current path.
